“My people are fools”. Well that is putting it pretty bluntly, and pretty accurately. The Bible is far less coy about the true state of humanity than we are. The reasons God said that here are that His people did not know Him. A sinful or fearful people is a sure sign of a people who do not know God. For the more we know God the less sin and fear there will be in our lives. Instead they were like senseless children that have no understanding. They were skilled in doing evil and did not know how to do good. This could also be a pretty accurate description of our society. As an aside, we should not take this in a completely literal sense, it does not mean there was literally no one who ever did any good. It is a general statement on the society of the day.

This verse describes things which have gone back to what they were like in the beginning, before creation was completed (Gen 1:1-3). The earth was created on the basis that man would manage it, have dominion over it, running the earth in a godly fashion. If this had happened things would have developed well. When man rebels against God the earth is mismanaged in all sorts of ways.
